Understanding return on investment

Return on Investment (ROI) is one of the most fundamental metrics in finance. It measures the gain or loss on an investment relative to its cost, expressed as a percentage. A positive ROI means you made money; a negative ROI means you lost money.

Total ROI tells you the overall gain, but Annualized ROI (CAGR — Compound Annual Growth Rate) is more useful for comparing investments over different time periods. A 50% total return over 10 years is only about 4.1% per year — much less impressive than it sounds.

When evaluating investments, always compare annualized ROI against a benchmark like the S&P 500 (historically ~10% nominal annually). If your investment consistently underperforms the benchmark, a low-cost index fund may be a better choice.
